00:00:06.809 --> 00:00:09.609
Welcome to the InvestSense market commentary for the third week
2
00:00:09.650 --> 00:00:14.189
of October 2026. And it was a week where Australia
3
00:00:14.289 --> 00:00:17.370
actually outperformed the rest of the market, actually up by
4
00:00:17.469 --> 00:00:20.350
a percent or so while, and this chart shows the
5
00:00:20.370 --> 00:00:22.250
last two weeks, but you can see it's mostly in
6
00:00:22.289 --> 00:00:26.429
the last week we've seen this acceleration of pessimism, especially
7
00:00:26.489 --> 00:00:29.329
around the AI trade. And you can see the Nasdaq
8
00:00:29.370 --> 00:00:33.869
down by 6% over the last week or so and
9
00:00:33.969 --> 00:00:37.539
emerging markets as well driven obviously by Korea and the
10
00:00:37.600 --> 00:00:40.899
big chip manufacturers there. Interestingly, though, the S & P
11
00:00:40.899 --> 00:00:45.280
500 was actually flat. And as I said, more defensive
12
00:00:46.340 --> 00:00:49.460
economies or ones with more defensive exposures like the UK,
13
00:00:49.500 --> 00:00:54.060
but also Australia, actually up by a little bit. And
14
00:00:54.090 --> 00:00:57.210
we'll talk a little bit more about where this defensiveness
15
00:00:57.270 --> 00:01:00.770
is showing up in some somewhat unlikely areas later on.
16
00:01:01.369 --> 00:01:03.009
But one of the things that might be boring the
17
00:01:03.049 --> 00:01:06.859
local market is interest rate expectations have ebbed a little bit.
18
00:01:07.659 --> 00:01:11.959
There's now only one hike expected by markets for the
19
00:01:12.000 --> 00:01:16.200
rest of the year. And in that sense, bad news
20
00:01:16.299 --> 00:01:18.439
on the unemployment side, although it only ticked up a
21
00:01:18.560 --> 00:01:21.120
little bit. But maybe it was enough to say that
22
00:01:21.140 --> 00:01:23.500
there's some heat coming out of those inflation numbers. Now,
23
00:01:23.530 --> 00:01:26.310
the other big news last week was the flop of
24
00:01:26.390 --> 00:01:29.280
the firm's floatation rate. And it looks like they're going
25
00:01:29.319 --> 00:01:33.640
to try again in the US. But that that was
26
00:01:34.019 --> 00:01:36.980
pretty much the lightning rod for fears around the world
27
00:01:37.019 --> 00:01:39.040
that it's going to be difficult for a lot of
28
00:01:39.060 --> 00:01:44.760
these hyperscalers to monetize AI in time to pay for
29
00:01:44.780 --> 00:01:47.200
the compute that they need. So there's an awkward tradeoff
30
00:01:47.239 --> 00:01:52.430
going there. And interestingly, the price of chips actually continues
31
00:01:52.489 --> 00:01:56.689
to rise unabated. but it's the valuation that people are
32
00:01:56.730 --> 00:01:59.640
putting on that, the longevity of this cycle, that's maybe
33
00:01:59.680 --> 00:02:03.459
got investors questioning things a little bit, but also it's
34
00:02:03.500 --> 00:02:05.180
become a credit problem. And that's one of the things
35
00:02:05.200 --> 00:02:08.180
that we talk about in this week's conversation with Andrew,
36
00:02:08.659 --> 00:02:11.930
because a lot of these hyperscalers, but also the companies
37
00:02:11.969 --> 00:02:14.150
that they've engaged are raising.
38
00:02:13.849 --> 00:02:14.409
A lot of debt.
39
00:02:14.430 --> 00:02:16.969
A lot of that sits off a balance sheet and
40
00:02:17.210 --> 00:02:20.169
people are doing their sums and just wondering how this ends.
41
00:02:20.189 --> 00:02:26.460
So you're seeing credit spreads, and protection on default, so-called
42
00:02:26.520 --> 00:02:31.699
CDS credit default swaps, rise quite substantially, but especially for
43
00:02:31.719 --> 00:02:36.259
those high risk, high yield data center driven deals. And Australia,
44
00:02:36.340 --> 00:02:38.939
as I said, the market actually held up pretty well.
45
00:02:39.560 --> 00:02:42.719
Some of it was because health care utilities, for example,
46
00:02:42.780 --> 00:02:45.819
and staples are somewhat defensive, but also the banks did
47
00:02:45.879 --> 00:02:48.400
pretty well. And it was only materials that were off
48
00:02:48.539 --> 00:02:50.780
a little bit. Now, the other area of focus for
49
00:02:50.810 --> 00:02:56.240
a which is deemed to be particularly significant. It always
50
00:02:56.289 --> 00:02:59.419
is for different reasons. But we're particularly interested in this
51
00:02:59.539 --> 00:03:03.199
one because if consensus is to believe this earnings story,
52
00:03:03.240 --> 00:03:06.300
this earnings momentum in corporate America seems to be broadening out.
53
00:03:06.360 --> 00:03:08.800
But also, again, you have to dig underneath and this
54
00:03:08.860 --> 00:03:13.860
what this chart shows. is 29% expected growth. So these
55
00:03:13.900 --> 00:03:16.039
are really strong numbers and they have been delivering the
56
00:03:16.080 --> 00:03:18.620
last few quarters, but they're expected to come from a
57
00:03:18.719 --> 00:03:20.050
wider cohort of stocks.
58
00:03:20.129 --> 00:03:22.750
However, when you unpick that, there's still a bit.
59
00:03:22.669 --> 00:03:26.449
Of narrowness about it. And especially on the right-hand side,
60
00:03:26.469 --> 00:03:30.289
we've got the MAG7, again, a whopping 33%. But if
61
00:03:30.340 --> 00:03:33.080
you take just two stocks out of those, that takes
62
00:03:33.120 --> 00:03:36.340
you down to 7.5%, which tells you that the other hyperscalers,
63
00:03:37.099 --> 00:03:40.000
which are not the chip manufacturers, and also Mesa, which
64
00:03:40.039 --> 00:03:42.719
is coming off a low base. Nvidia is the other
65
00:03:42.740 --> 00:03:45.840
Mag 7 one with the chip exposure. The others, they're
66
00:03:45.879 --> 00:03:48.300
kind of, because they're spending so much money on these chips,
67
00:03:48.620 --> 00:03:50.629
and that's their main focus at the moment, earnings are
68
00:03:50.650 --> 00:03:52.930
actually coming off a little bit. Now, this is a
69
00:03:52.949 --> 00:03:55.689
chart that we've been showing, that we talked about last week,
70
00:03:55.750 --> 00:03:58.150
and that we've been taking around the traps.
71
00:03:58.689 --> 00:04:00.210
I'll just summarize it very briefly.
72
00:04:00.250 --> 00:04:04.219
It's basically saying, talking to this Goldman Sachs S &
73
00:04:03.659 --> 00:04:09.740
P 500 XAI index, which shows this surprising relationship especially
74
00:04:09.800 --> 00:04:11.919
if you look over the last few weeks and what
75
00:04:11.960 --> 00:04:16.540
this line shows is basically complete diversification, if you like.
76
00:04:16.620 --> 00:04:23.060
You've seen this XAI composite index up by about six
77
00:04:23.079 --> 00:04:26.290
or seven percent in the last five or six days
78
00:04:26.990 --> 00:04:30.470
when the AI trade has actually done exactly the opposite.
79
00:04:30.860 --> 00:04:32.379
And when you look at valuation, which.
80
00:04:32.300 --> 00:04:34.990
Is the bottom panel of this channel, the price earnings ratio,
81
00:04:35.500 --> 00:04:37.930
you're paying a lot less for that. And if you
82
00:04:37.949 --> 00:04:40.389
look at the middle one, and this is what's key
83
00:04:40.430 --> 00:04:43.529
about this earnings season, is you're seeing the growth that's
84
00:04:43.550 --> 00:04:46.470
coming through with these so-called XAI stocks.
85
00:04:46.769 --> 00:04:49.009
You know, that's healthcare, utilities, industrials.
86
00:04:50.310 --> 00:04:53.209
And that's about 55% of the index by Goldman Sachs
87
00:04:53.269 --> 00:04:59.720
reckoning in terms of chips, hyperscalers. cloud companies, that's about
88
00:04:59.720 --> 00:05:02.170
45% of the S & P 500. But you can
89
00:05:02.230 --> 00:05:04.750
see in this middle panel that you're actually getting the
90
00:05:04.829 --> 00:05:07.850
same amount of growth for a much lower valuation. Now,
91
00:05:07.870 --> 00:05:10.329
this reflects something that we've seen around the world in
92
00:05:10.370 --> 00:05:14.009
different areas. And it's just kind of interesting, as we
93
00:05:14.029 --> 00:05:17.089
sort of often have said recently, when we've seen a
94
00:05:17.129 --> 00:05:19.870
little bit of this rotation trade happen, one swallow a
95
00:05:19.910 --> 00:05:22.529
summer doesn't make. However, we've got a couple of global
96
00:05:22.550 --> 00:05:26.959
small caps that we follow closely. the global small cap
97
00:05:27.500 --> 00:05:30.000
index was down only by a percent or so. So
98
00:05:30.040 --> 00:05:34.379
the asset class was reasonably resilient. But these so-called quality
99
00:05:34.430 --> 00:05:37.350
growth managers that got hammered earlier in the year actually
100
00:05:37.389 --> 00:05:40.970
seen quite a rebound. And maybe because even though it's
101
00:05:41.009 --> 00:05:43.910
difficult to ascertain exactly why, because sometimes these can be
102
00:05:43.970 --> 00:05:48.519
high multiple companies, they don't look cheap, but they're seen
103
00:05:48.560 --> 00:05:53.639
as compounders, high quality businesses. And during all that volatility
104
00:05:53.660 --> 00:05:55.420
that we saw in the last couple of weeks, actually
105
00:05:55.579 --> 00:05:57.540
up by 3%.
106
00:05:56.740 --> 00:05:58.560
Or 4%, which is kind of interesting.
107
00:05:58.860 --> 00:06:03.939
And over the quarter, you've seen this range-bound volatile nature
108
00:06:04.000 --> 00:06:06.540
of the underlying market or the benchmarks, if you like,
109
00:06:07.050 --> 00:06:09.889
and some really quite strong returns from some of these
110
00:06:09.910 --> 00:06:13.850
small cap managers. Exactly the same relationship in emerging markets,
111
00:06:14.029 --> 00:06:17.509
very different companies. And we've got a couple of emerging
112
00:06:17.550 --> 00:06:23.250
market managers that don't have any exposure to the chip
113
00:06:23.310 --> 00:06:24.930
even though they did in the past they rolled out
114
00:06:24.970 --> 00:06:27.569
of that and they're actually up now this is the
115
00:06:27.620 --> 00:06:30.500
thing that's really difficult to model they're not necessarily up
116
00:06:30.579 --> 00:06:33.639
because the fundamentals for the stocks that they improved that
117
00:06:33.680 --> 00:06:37.060
they invest in have improved they're up because there's a
118
00:06:37.100 --> 00:06:40.899
substitution effect investors look around and say well I've got
119
00:06:40.920 --> 00:06:43.899
too much of this other stuff that's related to chips
120
00:06:44.000 --> 00:06:46.000
what else would I invest in that's roughly the same
121
00:06:46.360 --> 00:06:50.399
and then you get this this uptick in performance Now
122
00:06:50.439 --> 00:06:52.259
what we're hoping, it seems a little bit twee and
123
00:06:52.300 --> 00:06:54.850
historical analogues are always a bit dodgy, but what we're
124
00:06:54.889 --> 00:06:57.410
hoping is that this is a little bit like after
125
00:06:57.449 --> 00:06:59.790
the dot-com boom. We're not saying this is the dot-com boom,
126
00:06:59.810 --> 00:07:02.610
but you did have a similar instance of a rotation
127
00:07:02.649 --> 00:07:04.870
into stuff which had been unloved. And even though you
128
00:07:04.889 --> 00:07:09.360
had a recession, a lot of these supposedly cyclical smaller
129
00:07:09.399 --> 00:07:13.680
companies actually rose progressively over the next few years because
130
00:07:13.720 --> 00:07:16.959
they started off relatively cheap and the market looked through
131
00:07:16.980 --> 00:07:19.550
that recession. So this is why we sort of wonder
132
00:07:19.589 --> 00:07:26.129
whether this might be a similar instance where maybe just
133
00:07:26.509 --> 00:07:28.889
marching to a different tune might give you even more
134
00:07:28.930 --> 00:07:34.329
diversification benefit than you originally expected. One last thing, just
135
00:07:34.379 --> 00:07:36.959
to sort of point out what's been happening in markets.
136
00:07:37.939 --> 00:07:41.660
Local diversified portfolios have actually done better than you might expect.
137
00:07:42.100 --> 00:07:44.060
And one of the things has been the weakness of
138
00:07:44.180 --> 00:07:47.560
the Aussie dollar. Still in that sort of range between
139
00:07:47.560 --> 00:07:50.879
69 cents and 73 cents. It sort of came down
140
00:07:50.930 --> 00:07:53.709
towards 69 cents more recently. Now, there is a silver
141
00:07:53.750 --> 00:07:57.930
lining for investors. We have increasing as a peer group
142
00:07:58.009 --> 00:08:02.069
in Australia. We have increasing amount invested in international equities.
143
00:08:02.790 --> 00:08:04.569
So that does give you a little bit of a buffer.
144
00:08:04.629 --> 00:08:06.850
But the interesting thing is the Aussie dollar is just
145
00:08:06.889 --> 00:08:12.410
starting to react in a slightly cyclical way, maybe related
146
00:08:12.449 --> 00:08:15.860
to demand for our materials. or what traders are thinking
147
00:08:15.920 --> 00:08:21.110
about the local currency. But it's starting to add a
148
00:08:21.129 --> 00:08:23.709
little bit of that defensiveness, which was looking a little
149
00:08:23.750 --> 00:08:27.569
bit noisy and less reliable earlier in the year. So
150
00:08:27.589 --> 00:08:29.629
the last point, just going to finish on, which is
151
00:08:29.670 --> 00:08:32.320
related to all of this, we've been discussing at our
152
00:08:32.379 --> 00:08:34.899
internal investment committee before we go out to our clients
153
00:08:35.480 --> 00:08:39.200
and talk about these issues, about what diversification really means.
154
00:08:39.259 --> 00:08:41.559
And what this chart shows is our asset allocation over
155
00:08:41.600 --> 00:08:43.580
time You won't be able to sort of follow all
156
00:08:43.600 --> 00:08:46.539
the little squiggles there. But the main narrative is that
157
00:08:46.559 --> 00:08:50.679
when we came into pre-COVID, we didn't forecast any particular
158
00:08:50.759 --> 00:08:54.899
upset then, obviously. But we came into that relatively defensive
159
00:08:54.940 --> 00:08:58.080
on a growth defensive basis because equities looked expensive and
160
00:08:58.159 --> 00:09:01.580
bonds didn't really. A few years later, it was really
161
00:09:01.620 --> 00:09:05.700
within the asset class that you saw those diversification benefits.
162
00:09:05.860 --> 00:09:07.919
It was how much US you had compared to the
163
00:09:07.960 --> 00:09:10.019
rest of the world because the US looked really expensive.
164
00:09:10.759 --> 00:09:16.649
and within bonds it was duration versus credit. Now we
165
00:09:16.669 --> 00:09:18.990
think it's an even more nuanced picture and you have
166
00:09:19.009 --> 00:09:21.970
to really look under the bonnet and maybe those, unless
167
00:09:21.990 --> 00:09:24.750
you want to take an overt growth defensive position which
168
00:09:24.870 --> 00:09:28.820
is fraught with difficulty and timing obviously, that maybe you
169
00:09:28.860 --> 00:09:31.159
have to look underneath the bonnet, you have to look
170
00:09:31.179 --> 00:09:33.919
at the sort of more nuanced concepts that we talked
171
00:09:33.980 --> 00:09:36.500
about before and we're hoping that that's where some of.
172
00:09:36.460 --> 00:09:38.480
The diversification comes.
173
00:09:38.830 --> 00:09:41.379
However, We also have to look out the front window
174
00:09:41.740 --> 00:09:43.720
and conversations like the one that we have in the
175
00:09:43.779 --> 00:09:46.159
What We're Working On video with Andrew Hunt this week,
176
00:09:46.879 --> 00:09:48.820
maybe give us a little bit of an indication about
177
00:09:48.879 --> 00:09:51.340
when we might actually want to sort of use that
178
00:09:51.399 --> 00:09:54.669
growth defensive lever. And spoiler alert, the overall takeaway from
179
00:09:54.690 --> 00:09:57.590
that is there's no real need yet to run from
180
00:09:57.629 --> 00:09:58.009
the hills.
181
00:09:58.309 --> 00:09:59.330
But what Andrew does.
182
00:09:59.230 --> 00:10:01.539
Talk about, you should a really interesting bit of research,
183
00:10:01.840 --> 00:10:05.100
which talked about not just the balance sheet side of
184
00:10:05.139 --> 00:10:07.980
the debt to GDP conundrum that everyone's watching at the moment,
185
00:10:08.019 --> 00:10:10.830
and especially with, you know, riots in France because of
186
00:10:10.879 --> 00:10:13.389
lack of spending, but markets acting up because there's too
187
00:10:13.429 --> 00:10:17.350
much spending. This is a difficult equation for all Western
188
00:10:17.389 --> 00:10:20.980
governments to weigh up. But it's the cash flow implications.
189
00:10:21.240 --> 00:10:23.159
And he did a little bit of a study on
190
00:10:23.399 --> 00:10:27.360
what happens, what actually causes or what is the catalyst.
191
00:10:27.419 --> 00:10:28.779
For an upset in bond markets.
192
00:10:29.039 --> 00:10:31.100
And he thinks that in France, it's much more the
193
00:10:31.139 --> 00:10:35.440
behavior of the dominant lender at the time, which in
194
00:10:35.519 --> 00:10:37.539
this era is foreign investors.
195
00:10:37.600 --> 00:10:38.139
The U.S.
196
00:10:38.299 --> 00:10:43.200
In particular relies on capital inflows mainly from Asia, mainly
197
00:10:43.240 --> 00:10:46.990
from those exporting nations and where they recycle their surpluses.
198
00:10:47.379 --> 00:10:49.960
And he thinks that's the thing to watch. So in
199
00:10:50.120 --> 00:10:51.960
terms of that sort of growth defensive split, are we
200
00:10:52.019 --> 00:10:54.120
calling a recession? All those things that people tend to
201
00:10:54.159 --> 00:10:56.940
be really interested in. That's one market that we're looking
202
00:10:57.019 --> 00:11:00.379
at in conjunction with Andrew. And it's basically steady as
203
00:11:00.419 --> 00:11:03.600
she goes for the moment. But he thinks that that
204
00:11:03.659 --> 00:11:07.759
could be a source of volatility and something well worth watching,
205
00:11:07.879 --> 00:11:12.350
in particularly the strength of Asian currencies, including the renminbi.
206
00:11:12.370 --> 00:11:15.870
Which has been steadily getting stronger and stronger. It's obviously
207
00:11:15.929 --> 00:11:17.190
a managed currency.
208
00:11:17.669 --> 00:11:21.210
And in that sense, there's also, you know, maybe a
209
00:11:21.570 --> 00:11:24.330
reason for hope there because that is a managed thing.
210
00:11:25.230 --> 00:11:27.450
And he thinks it could be part of an adjustment
211
00:11:27.509 --> 00:11:30.909
and this rotation could continue in a measured way, which
212
00:11:30.980 --> 00:11:34.799
would be great for portfolios to have that rotation without
213
00:11:34.860 --> 00:11:38.340
an imminent downswing. Anyway, here's to hoping next week we'll
214
00:11:38.360 --> 00:11:41.039
probably have a little bit more from the U.S. earnings
215
00:11:41.080 --> 00:11:44.070
season to talk about and and also some work we're
216
00:11:44.090 --> 00:11:45.730
doing on different scenarios.
217
00:11:45.769 --> 00:11:47.059
Look forward to talking then. Thank you.
1
00:00:06.809 --> 00:00:09.609
Welcome to the InvestSense market commentary for the third week
2
00:00:09.650 --> 00:00:14.189
of October 2026. And it was a week where Australia
3
00:00:14.289 --> 00:00:17.370
actually outperformed the rest of the market, actually up by
4
00:00:17.469 --> 00:00:20.350
a percent or so while, and this chart shows the
5
00:00:20.370 --> 00:00:22.250
last two weeks, but you can see it's mostly in
6
00:00:22.289 --> 00:00:26.429
the last week we've seen this acceleration of pessimism, especially
7
00:00:26.489 --> 00:00:29.329
around the AI trade. And you can see the Nasdaq
8
00:00:29.370 --> 00:00:33.869
down by 6% over the last week or so and
9
00:00:33.969 --> 00:00:37.539
emerging markets as well driven obviously by Korea and the
10
00:00:37.600 --> 00:00:40.899
big chip manufacturers there. Interestingly, though, the S & P
11
00:00:40.899 --> 00:00:45.280
500 was actually flat. And as I said, more defensive
12
00:00:46.340 --> 00:00:49.460
economies or ones with more defensive exposures like the UK,
13
00:00:49.500 --> 00:00:54.060
but also Australia, actually up by a little bit. And
14
00:00:54.090 --> 00:00:57.210
we'll talk a little bit more about where this defensiveness
15
00:00:57.270 --> 00:01:00.770
is showing up in some somewhat unlikely areas later on.
16
00:01:01.369 --> 00:01:03.009
But one of the things that might be boring the
17
00:01:03.049 --> 00:01:06.859
local market is interest rate expectations have ebbed a little bit.
18
00:01:07.659 --> 00:01:11.959
There's now only one hike expected by markets for the
19
00:01:12.000 --> 00:01:16.200
rest of the year. And in that sense, bad news
20
00:01:16.299 --> 00:01:18.439
on the unemployment side, although it only ticked up a
21
00:01:18.560 --> 00:01:21.120
little bit. But maybe it was enough to say that
22
00:01:21.140 --> 00:01:23.500
there's some heat coming out of those inflation numbers. Now,
23
00:01:23.530 --> 00:01:26.310
the other big news last week was the flop of
24
00:01:26.390 --> 00:01:29.280
the firm's floatation rate. And it looks like they're going
25
00:01:29.319 --> 00:01:33.640
to try again in the US. But that that was
26
00:01:34.019 --> 00:01:36.980
pretty much the lightning rod for fears around the world
27
00:01:37.019 --> 00:01:39.040
that it's going to be difficult for a lot of
28
00:01:39.060 --> 00:01:44.760
these hyperscalers to monetize AI in time to pay for
29
00:01:44.780 --> 00:01:47.200
the compute that they need. So there's an awkward tradeoff
30
00:01:47.239 --> 00:01:52.430
going there. And interestingly, the price of chips actually continues
31
00:01:52.489 --> 00:01:56.689
to rise unabated. but it's the valuation that people are
32
00:01:56.730 --> 00:01:59.640
putting on that, the longevity of this cycle, that's maybe
33
00:01:59.680 --> 00:02:03.459
got investors questioning things a little bit, but also it's
34
00:02:03.500 --> 00:02:05.180
become a credit problem. And that's one of the things
35
00:02:05.200 --> 00:02:08.180
that we talk about in this week's conversation with Andrew,
36
00:02:08.659 --> 00:02:11.930
because a lot of these hyperscalers, but also the companies
37
00:02:11.969 --> 00:02:14.150
that they've engaged are raising.
38
00:02:13.849 --> 00:02:14.409
A lot of debt.
39
00:02:14.430 --> 00:02:16.969
A lot of that sits off a balance sheet and
40
00:02:17.210 --> 00:02:20.169
people are doing their sums and just wondering how this ends.
41
00:02:20.189 --> 00:02:26.460
So you're seeing credit spreads, and protection on default, so-called
42
00:02:26.520 --> 00:02:31.699
CDS credit default swaps, rise quite substantially, but especially for
43
00:02:31.719 --> 00:02:36.259
those high risk, high yield data center driven deals. And Australia,
44
00:02:36.340 --> 00:02:38.939
as I said, the market actually held up pretty well.
45
00:02:39.560 --> 00:02:42.719
Some of it was because health care utilities, for example,
46
00:02:42.780 --> 00:02:45.819
and staples are somewhat defensive, but also the banks did
47
00:02:45.879 --> 00:02:48.400
pretty well. And it was only materials that were off
48
00:02:48.539 --> 00:02:50.780
a little bit. Now, the other area of focus for
49
00:02:50.810 --> 00:02:56.240
a which is deemed to be particularly significant. It always
50
00:02:56.289 --> 00:02:59.419
is for different reasons. But we're particularly interested in this
51
00:02:59.539 --> 00:03:03.199
one because if consensus is to believe this earnings story,
52
00:03:03.240 --> 00:03:06.300
this earnings momentum in corporate America seems to be broadening out.
53
00:03:06.360 --> 00:03:08.800
But also, again, you have to dig underneath and this
54
00:03:08.860 --> 00:03:13.860
what this chart shows. is 29% expected growth. So these
55
00:03:13.900 --> 00:03:16.039
are really strong numbers and they have been delivering the
56
00:03:16.080 --> 00:03:18.620
last few quarters, but they're expected to come from a
57
00:03:18.719 --> 00:03:20.050
wider cohort of stocks.
58
00:03:20.129 --> 00:03:22.750
However, when you unpick that, there's still a bit.
59
00:03:22.669 --> 00:03:26.449
Of narrowness about it. And especially on the right-hand side,
60
00:03:26.469 --> 00:03:30.289
we've got the MAG7, again, a whopping 33%. But if
61
00:03:30.340 --> 00:03:33.080
you take just two stocks out of those, that takes
62
00:03:33.120 --> 00:03:36.340
you down to 7.5%, which tells you that the other hyperscalers,
63
00:03:37.099 --> 00:03:40.000
which are not the chip manufacturers, and also Mesa, which
64
00:03:40.039 --> 00:03:42.719
is coming off a low base. Nvidia is the other
65
00:03:42.740 --> 00:03:45.840
Mag 7 one with the chip exposure. The others, they're
66
00:03:45.879 --> 00:03:48.300
kind of, because they're spending so much money on these chips,
67
00:03:48.620 --> 00:03:50.629
and that's their main focus at the moment, earnings are
68
00:03:50.650 --> 00:03:52.930
actually coming off a little bit. Now, this is a
69
00:03:52.949 --> 00:03:55.689
chart that we've been showing, that we talked about last week,
70
00:03:55.750 --> 00:03:58.150
and that we've been taking around the traps.
71
00:03:58.689 --> 00:04:00.210
I'll just summarize it very briefly.
72
00:04:00.250 --> 00:04:04.219
It's basically saying, talking to this Goldman Sachs S &
73
00:04:03.659 --> 00:04:09.740
P 500 XAI index, which shows this surprising relationship especially
74
00:04:09.800 --> 00:04:11.919
if you look over the last few weeks and what
75
00:04:11.960 --> 00:04:16.540
this line shows is basically complete diversification, if you like.
76
00:04:16.620 --> 00:04:23.060
You've seen this XAI composite index up by about six
77
00:04:23.079 --> 00:04:26.290
or seven percent in the last five or six days
78
00:04:26.990 --> 00:04:30.470
when the AI trade has actually done exactly the opposite.
79
00:04:30.860 --> 00:04:32.379
And when you look at valuation, which.
80
00:04:32.300 --> 00:04:34.990
Is the bottom panel of this channel, the price earnings ratio,
81
00:04:35.500 --> 00:04:37.930
you're paying a lot less for that. And if you
82
00:04:37.949 --> 00:04:40.389
look at the middle one, and this is what's key
83
00:04:40.430 --> 00:04:43.529
about this earnings season, is you're seeing the growth that's
84
00:04:43.550 --> 00:04:46.470
coming through with these so-called XAI stocks.
85
00:04:46.769 --> 00:04:49.009
You know, that's healthcare, utilities, industrials.
86
00:04:50.310 --> 00:04:53.209
And that's about 55% of the index by Goldman Sachs
87
00:04:53.269 --> 00:04:59.720
reckoning in terms of chips, hyperscalers. cloud companies, that's about
88
00:04:59.720 --> 00:05:02.170
45% of the S & P 500. But you can
89
00:05:02.230 --> 00:05:04.750
see in this middle panel that you're actually getting the
90
00:05:04.829 --> 00:05:07.850
same amount of growth for a much lower valuation. Now,
91
00:05:07.870 --> 00:05:10.329
this reflects something that we've seen around the world in
92
00:05:10.370 --> 00:05:14.009
different areas. And it's just kind of interesting, as we
93
00:05:14.029 --> 00:05:17.089
sort of often have said recently, when we've seen a
94
00:05:17.129 --> 00:05:19.870
little bit of this rotation trade happen, one swallow a
95
00:05:19.910 --> 00:05:22.529
summer doesn't make. However, we've got a couple of global
96
00:05:22.550 --> 00:05:26.959
small caps that we follow closely. the global small cap
97
00:05:27.500 --> 00:05:30.000
index was down only by a percent or so. So
98
00:05:30.040 --> 00:05:34.379
the asset class was reasonably resilient. But these so-called quality
99
00:05:34.430 --> 00:05:37.350
growth managers that got hammered earlier in the year actually
100
00:05:37.389 --> 00:05:40.970
seen quite a rebound. And maybe because even though it's
101
00:05:41.009 --> 00:05:43.910
difficult to ascertain exactly why, because sometimes these can be
102
00:05:43.970 --> 00:05:48.519
high multiple companies, they don't look cheap, but they're seen
103
00:05:48.560 --> 00:05:53.639
as compounders, high quality businesses. And during all that volatility
104
00:05:53.660 --> 00:05:55.420
that we saw in the last couple of weeks, actually
105
00:05:55.579 --> 00:05:57.540
up by 3%.
106
00:05:56.740 --> 00:05:58.560
Or 4%, which is kind of interesting.
107
00:05:58.860 --> 00:06:03.939
And over the quarter, you've seen this range-bound volatile nature
108
00:06:04.000 --> 00:06:06.540
of the underlying market or the benchmarks, if you like,
109
00:06:07.050 --> 00:06:09.889
and some really quite strong returns from some of these
110
00:06:09.910 --> 00:06:13.850
small cap managers. Exactly the same relationship in emerging markets,
111
00:06:14.029 --> 00:06:17.509
very different companies. And we've got a couple of emerging
112
00:06:17.550 --> 00:06:23.250
market managers that don't have any exposure to the chip
113
00:06:23.310 --> 00:06:24.930
even though they did in the past they rolled out
114
00:06:24.970 --> 00:06:27.569
of that and they're actually up now this is the
115
00:06:27.620 --> 00:06:30.500
thing that's really difficult to model they're not necessarily up
116
00:06:30.579 --> 00:06:33.639
because the fundamentals for the stocks that they improved that
117
00:06:33.680 --> 00:06:37.060
they invest in have improved they're up because there's a
118
00:06:37.100 --> 00:06:40.899
substitution effect investors look around and say well I've got
119
00:06:40.920 --> 00:06:43.899
too much of this other stuff that's related to chips
120
00:06:44.000 --> 00:06:46.000
what else would I invest in that's roughly the same
121
00:06:46.360 --> 00:06:50.399
and then you get this this uptick in performance Now
122
00:06:50.439 --> 00:06:52.259
what we're hoping, it seems a little bit twee and
123
00:06:52.300 --> 00:06:54.850
historical analogues are always a bit dodgy, but what we're
124
00:06:54.889 --> 00:06:57.410
hoping is that this is a little bit like after
125
00:06:57.449 --> 00:06:59.790
the dot-com boom. We're not saying this is the dot-com boom,
126
00:06:59.810 --> 00:07:02.610
but you did have a similar instance of a rotation
127
00:07:02.649 --> 00:07:04.870
into stuff which had been unloved. And even though you
128
00:07:04.889 --> 00:07:09.360
had a recession, a lot of these supposedly cyclical smaller
129
00:07:09.399 --> 00:07:13.680
companies actually rose progressively over the next few years because
130
00:07:13.720 --> 00:07:16.959
they started off relatively cheap and the market looked through
131
00:07:16.980 --> 00:07:19.550
that recession. So this is why we sort of wonder
132
00:07:19.589 --> 00:07:26.129
whether this might be a similar instance where maybe just
133
00:07:26.509 --> 00:07:28.889
marching to a different tune might give you even more
134
00:07:28.930 --> 00:07:34.329
diversification benefit than you originally expected. One last thing, just
135
00:07:34.379 --> 00:07:36.959
to sort of point out what's been happening in markets.
136
00:07:37.939 --> 00:07:41.660
Local diversified portfolios have actually done better than you might expect.
137
00:07:42.100 --> 00:07:44.060
And one of the things has been the weakness of
138
00:07:44.180 --> 00:07:47.560
the Aussie dollar. Still in that sort of range between
139
00:07:47.560 --> 00:07:50.879
69 cents and 73 cents. It sort of came down
140
00:07:50.930 --> 00:07:53.709
towards 69 cents more recently. Now, there is a silver
141
00:07:53.750 --> 00:07:57.930
lining for investors. We have increasing as a peer group
142
00:07:58.009 --> 00:08:02.069
in Australia. We have increasing amount invested in international equities.
143
00:08:02.790 --> 00:08:04.569
So that does give you a little bit of a buffer.
144
00:08:04.629 --> 00:08:06.850
But the interesting thing is the Aussie dollar is just
145
00:08:06.889 --> 00:08:12.410
starting to react in a slightly cyclical way, maybe related
146
00:08:12.449 --> 00:08:15.860
to demand for our materials. or what traders are thinking
147
00:08:15.920 --> 00:08:21.110
about the local currency. But it's starting to add a
148
00:08:21.129 --> 00:08:23.709
little bit of that defensiveness, which was looking a little
149
00:08:23.750 --> 00:08:27.569
bit noisy and less reliable earlier in the year. So
150
00:08:27.589 --> 00:08:29.629
the last point, just going to finish on, which is
151
00:08:29.670 --> 00:08:32.320
related to all of this, we've been discussing at our
152
00:08:32.379 --> 00:08:34.899
internal investment committee before we go out to our clients
153
00:08:35.480 --> 00:08:39.200
and talk about these issues, about what diversification really means.
154
00:08:39.259 --> 00:08:41.559
And what this chart shows is our asset allocation over
155
00:08:41.600 --> 00:08:43.580
time You won't be able to sort of follow all
156
00:08:43.600 --> 00:08:46.539
the little squiggles there. But the main narrative is that
157
00:08:46.559 --> 00:08:50.679
when we came into pre-COVID, we didn't forecast any particular
158
00:08:50.759 --> 00:08:54.899
upset then, obviously. But we came into that relatively defensive
159
00:08:54.940 --> 00:08:58.080
on a growth defensive basis because equities looked expensive and
160
00:08:58.159 --> 00:09:01.580
bonds didn't really. A few years later, it was really
161
00:09:01.620 --> 00:09:05.700
within the asset class that you saw those diversification benefits.
162
00:09:05.860 --> 00:09:07.919
It was how much US you had compared to the
163
00:09:07.960 --> 00:09:10.019
rest of the world because the US looked really expensive.
164
00:09:10.759 --> 00:09:16.649
and within bonds it was duration versus credit. Now we
165
00:09:16.669 --> 00:09:18.990
think it's an even more nuanced picture and you have
166
00:09:19.009 --> 00:09:21.970
to really look under the bonnet and maybe those, unless
167
00:09:21.990 --> 00:09:24.750
you want to take an overt growth defensive position which
168
00:09:24.870 --> 00:09:28.820
is fraught with difficulty and timing obviously, that maybe you
169
00:09:28.860 --> 00:09:31.159
have to look underneath the bonnet, you have to look
170
00:09:31.179 --> 00:09:33.919
at the sort of more nuanced concepts that we talked
171
00:09:33.980 --> 00:09:36.500
about before and we're hoping that that's where some of.
172
00:09:36.460 --> 00:09:38.480
The diversification comes.
173
00:09:38.830 --> 00:09:41.379
However, We also have to look out the front window
174
00:09:41.740 --> 00:09:43.720
and conversations like the one that we have in the
175
00:09:43.779 --> 00:09:46.159
What We're Working On video with Andrew Hunt this week,
176
00:09:46.879 --> 00:09:48.820
maybe give us a little bit of an indication about
177
00:09:48.879 --> 00:09:51.340
when we might actually want to sort of use that
178
00:09:51.399 --> 00:09:54.669
growth defensive lever. And spoiler alert, the overall takeaway from
179
00:09:54.690 --> 00:09:57.590
that is there's no real need yet to run from
180
00:09:57.629 --> 00:09:58.009
the hills.
181
00:09:58.309 --> 00:09:59.330
But what Andrew does.
182
00:09:59.230 --> 00:10:01.539
Talk about, you should a really interesting bit of research,
183
00:10:01.840 --> 00:10:05.100
which talked about not just the balance sheet side of
184
00:10:05.139 --> 00:10:07.980
the debt to GDP conundrum that everyone's watching at the moment,
185
00:10:08.019 --> 00:10:10.830
and especially with, you know, riots in France because of
186
00:10:10.879 --> 00:10:13.389
lack of spending, but markets acting up because there's too
187
00:10:13.429 --> 00:10:17.350
much spending. This is a difficult equation for all Western
188
00:10:17.389 --> 00:10:20.980
governments to weigh up. But it's the cash flow implications.
189
00:10:21.240 --> 00:10:23.159
And he did a little bit of a study on
190
00:10:23.399 --> 00:10:27.360
what happens, what actually causes or what is the catalyst.
191
00:10:27.419 --> 00:10:28.779
For an upset in bond markets.
192
00:10:29.039 --> 00:10:31.100
And he thinks that in France, it's much more the
193
00:10:31.139 --> 00:10:35.440
behavior of the dominant lender at the time, which in
194
00:10:35.519 --> 00:10:37.539
this era is foreign investors.
195
00:10:37.600 --> 00:10:38.139
The U.S.
196
00:10:38.299 --> 00:10:43.200
In particular relies on capital inflows mainly from Asia, mainly
197
00:10:43.240 --> 00:10:46.990
from those exporting nations and where they recycle their surpluses.
198
00:10:47.379 --> 00:10:49.960
And he thinks that's the thing to watch. So in
199
00:10:50.120 --> 00:10:51.960
terms of that sort of growth defensive split, are we
200
00:10:52.019 --> 00:10:54.120
calling a recession? All those things that people tend to
201
00:10:54.159 --> 00:10:56.940
be really interested in. That's one market that we're looking
202
00:10:57.019 --> 00:11:00.379
at in conjunction with Andrew. And it's basically steady as
203
00:11:00.419 --> 00:11:03.600
she goes for the moment. But he thinks that that
204
00:11:03.659 --> 00:11:07.759
could be a source of volatility and something well worth watching,
205
00:11:07.879 --> 00:11:12.350
in particularly the strength of Asian currencies, including the renminbi.
206
00:11:12.370 --> 00:11:15.870
Which has been steadily getting stronger and stronger. It's obviously
207
00:11:15.929 --> 00:11:17.190
a managed currency.
208
00:11:17.669 --> 00:11:21.210
And in that sense, there's also, you know, maybe a
209
00:11:21.570 --> 00:11:24.330
reason for hope there because that is a managed thing.
210
00:11:25.230 --> 00:11:27.450
And he thinks it could be part of an adjustment
211
00:11:27.509 --> 00:11:30.909
and this rotation could continue in a measured way, which
212
00:11:30.980 --> 00:11:34.799
would be great for portfolios to have that rotation without
213
00:11:34.860 --> 00:11:38.340
an imminent downswing. Anyway, here's to hoping next week we'll
214
00:11:38.360 --> 00:11:41.039
probably have a little bit more from the U.S. earnings
215
00:11:41.080 --> 00:11:44.070
season to talk about and and also some work we're
216
00:11:44.090 --> 00:11:45.730
doing on different scenarios.
217
00:11:45.769 --> 00:11:47.059
Look forward to talking then. Thank you.
